Valuation Variable
Spread adjustments determine the net payment between the participants at each reset date. While the principal remains nominal and never changes hands, the basis swap mechanics dictate how the difference between the London Interbank Offered Rate and a Secured Overnight Financing Rate is calculated. This calculation occurs at the end of each payment period.
Portfolio Hedging
Corporate treasuries use this method to align assets with liabilities when debt is held in a different benchmark than revenue. If a manufacturer borrows against one index but earns interest on cash reserves tied to another, basis swap mechanics neutralize the resulting mismatch. This protects the operational margin from volatility in the spread between the two indices.
