Meaning
Inventory valuation methods compare the historical cost of held merchandise against its net realizable value to determine balance sheet presentation. For goods held by a distributor but owned by the supplier, consignment stock valuation determines the financial value of the inventory sitting in the distributor’s warehouse. This calculation keeps the financial responsibility of the unsold inventory with the supplier.
It ensures that the supplier holds the holding cost risks until a retail sale occurs.
Asset Ownership
Legal title remains with the supplier until the distributor completes a sale to an end customer. During this period, consignment stock valuation must exclude these items from the distributor’s asset registers. This exclusion prevents the double-counting of assets in the channel.
Financial Settlement
Settlement occurs after the distributor reports a completed transaction, triggering an invoice from the supplier. The consignment stock valuation governs the transfer price applied at the moment of sale, rather than the price at the time of delivery. This mechanism protects the distributor from holding-cost risks.
Balance Sheet
Financial reporting requires the supplier to carry these items as finished goods assets. When market demand drops, the supplier must adjust the consignment stock valuation to reflect the lower market price. This adjustment reduces the supplier’s gross margins.
