Meaning
Provision of a benefit that is sold separately or has an independent utility to a customer defines the criteria for revenue separation. A distinct service must be capable of being beneficial on its own or in combination with other available resources. It is not highly dependent on or highly interrelated with other promises in the contract.
Separability Criterion
Accountants evaluate whether a promise in a contract is distinct to determine if it should be treated as a separate performance obligation. If a retailer provides shelf space and also provides data analytics, each may be a distinct service if the manufacturer could buy them from different vendors. This distinction determines how much of the total contract price is assigned to each activity.
Transfer Logic
Recognition of revenue occurs only when the seller satisfies the obligation associated with the activity. For a marketing campaign, the distinct service is often considered satisfied as the advertisements are displayed. This prevents a company from recognizing all revenue at the start of a multi-part agreement.
Control of the benefit passes to the buyer at a single point in time or over a duration.
Allocation Requirement
Transaction prices are split among different components based on their relative stand-alone selling prices. When a distinct service is bundled with product shipments, the total value must be divided to show the true cost of each part. This ensures that the margin on the physical goods is not distorted by the cost of the ancillary services provided by the channel partner.
