Contractual Deliverable
Goods or services that are both capable of being distinct and are distinct within the context of the contract are treated as separate units. When a vendor identifies performance obligations, it must assess whether the customer can benefit from the item on its own or with other available resources. A software license and the subsequent installation service might be viewed as separate tasks if the customer can hire a third party for the setup.
This distinction determines the timing of the transfer of control.
Revenue Recognition
Financial accounting standards require that the total transaction price be allocated across all identified tasks. The value assigned to performance obligations dictates how much revenue is recorded upon the delivery of each component. If a hardware sale includes a two-year maintenance plan, the income from the maintenance is recognized over time.
This prevents the distortion of financial statements during the contract term.
Service Allocation
Complexity arises when multiple entities collaborate to fulfill a single customer request. Clear definitions of performance obligations help assign responsibility and margin between the lead contractor and subcontractors. Failure to deliver a specific obligation can trigger penalties or termination rights.
