Through security filings, suppliers and lenders formally register their security interests in the inventory and equipment of their distributors. This registration ensures that the creditor’s claim is visible to other lenders and enforceable in bankruptcy court.
Priority Right
Distribution agreements that offer credit terms must be backed by properly registered claims to protect the manufacturer’s financial interest. These security filings establish a clear priority right over subsequent lenders who might seek to use the distributor’s inventory as collateral for loans. In the event of an insolvency, the registered security interest ensures that the supplier is paid before unsecured creditors, preventing other lenders from claiming the unpaid goods.
Collateral Management
Credit managers must track the expiration and renewal dates of their registered claims to maintain their protected status. Many jurisdictions require security filings to be renewed after a specific period, typically five years, to remain legally valid. If a supplier fails to file a renewal in a timely manner, their priority status is lost, exposing them to significant losses if the distributor defaults.
Contractual Enforcement
Distributors must cooperate with the registration process as a condition of receiving credit. Contracts often contain clauses that require the distributor to execute documents needed to complete the security filings before the first shipment is made. This obligation secures the manufacturer’s position.
