Margin adjustments require the immediate transfer of funds to cover the daily fluctuations in the market price of a derivative or a leveraged position. A variation margin call is the formal demand issued by a broker or a clearing house to a client to replenish their account after a loss. It ensures that the current value of the collateral remains equal to the mark-to-market value of the open contracts.
This process concludes when the requested cash or eligible securities are received and settled in the margin account.
Valuation Cycle
Calculations occur at the end of each trading session or intraday during periods of high volatility. The variation margin call measures the difference between the previous day’s closing price and the current market price. If the position has moved against the holder, the loss is realized immediately through this transfer.
This mechanism prevents the accumulation of large and un-funded losses over time.
Contractual Provision
The master agreement specifies the time limit for responding to the demand, often requiring payment within hours. A failure to meet a variation margin call constitutes a technical default, allowing the provider to liquidate all open positions. Contracts also define the minimum transfer amount to prevent a constant stream of small payments.
These thresholds reduce the operational burden of daily settlement for both parties.
Liquidity Management
Institutional traders must maintain cash reserves to meet these obligations. The unpredictability of the variation margin call can force the sudden sale of other assets during a market downturn. Treasury departments use sophisticated modeling to predict the likely size of these calls under different scenarios.
Effective liquidity planning is the difference between surviving a period of volatility and facing a forced exit.
