If a purchaser only uses half of the agreed quantity, the volume floor mechanism requires them to pay for the remaining portion at the contracted price. These clauses are frequently referred to as take or pay arrangements in bulk shipping and energy sectors.
Penalty Application
Invoices reflect the difference between the lower limit and the items delivered whenever consumption drops below the line. This financial charge occurs automatically and does not necessarily give the buyer a credit for future units. Managers monitor their current usage rates daily to identify when they are trending toward these costly penalties.
Capacity Planning
Producers look at the combined floors of their major customers to determine if they can safely build more factory space. Having a set of volume floor commitments provides high predictability for banks considering loaning money to the supplier.
