Meaning
Credit arrangement defines the number of days a buyer has to settle an invoice in full after it has been issued or the goods have been received. A net payment term dictates the timing of cash inflows for the seller and outflows for the purchaser. This duration is a fundamental component of the commercial relationship and influences the working capital requirements of both businesses.
Credit Duration
Standard industry practices often set these windows at thirty, sixty or ninety days. A net payment term of thirty days means the full amount is due one month from the invoice date. Shorter terms improve the seller’s liquidity but may place a strain on the buyer’s operational cash.
Liquidity Management
Businesses use these terms to balance their own obligations against their expected income. Extending a net payment term can be a competitive advantage for a manufacturer trying to win a large distribution contract. However, the manufacturer must then have enough cash reserves or a credit line to cover its own production costs during the wait for payment.
Default Consequence
Failure to pay within the specified window often triggers late fees or the suspension of future shipments. The net payment term is legally binding and is used in court as the baseline for determining when a debt becomes overdue. Consistent late payments can lead to a downgrade in the buyer’s credit rating and more restrictive terms in future agreements.
