Because it improves liquidity by avoiding two separate bank transfers, firms include this clause in master supply agreements to maintain cash flow integrity. This mechanism applies whenever a cross claim arises that meets the requirements for certainty and timing specified in the governing law.

Mutual balancing ensures that the net amount paid accurately reflects the true state of the ongoing business relationship. Inside the right of set-off, the active party issues a notice detailing the specific amounts to be deducted to avoid future claims of non payment. This action protects a firm from paying a full invoice to a vendor who is simultaneously failing to meet their own payment duties elsewhere in the ledger.
If a distributor owes ten thousand for stock but is owed five thousand for warranty repairs, the set off allows them to wire only five thousand to settle the account. Accuracy in this calculation depends on both debts being currently due and payable at the moment of the deduction. If the contract explicitly bans the set off, the party must pay the full bill first and then sue for their cross claim in a separate action. Most commercial agreements retain the right to ensure that if a supplier goes bankrupt, the buyer can at least keep whatever funds equal their valid claims for damages. These rules differ significantly across national boundaries, so international contracts usually specify which jurisdiction’s logic governs the interaction.

The right of set-off stops applying if the person owing the money is not identical to the person owed, even if they belong to the same corporate group. Undecided court settlements do not typically qualify for an immediate deduction until a final judgment arrives. Once the set off takes place, the initial debt is extinguished to the extent of the deduction, leaving only the remainder as a live obligation.
